Why a five-year option at fixed rent has turned from a feature into a liability.

The structure

Much of the postal building stock trades on five-year renewal options at fixed rent. For a long period that was the attraction: a government-adjacent tenant, a defined income, and nothing to negotiate for half a decade at a time.

What changed

Fixed is fixed in both directions. Over recent years three costs have moved against the owner while the rent has not moved at all.

  • Insurance. Commercial premiums have risen sharply, driven by replacement-cost inflation and by climate-weighted risk pricing that reaches well beyond the coastal markets where it started.
  • Deferred maintenance. An ageing building stock has come due at once — roofs, mechanical plant, paving, accessibility compliance.
  • Inflation. General price inflation erodes the real value of a rent set at the beginning of a term and held flat to its end.

Where it bites hardest

On single assets acquired a decade or more ago, and on property held by estates and trusts with no capital reserve behind it. A net yield that looked adequate at acquisition can be substantially consumed by insurance and capital items by the second or third renewal — without any single dramatic event, which is part of why it often goes unnoticed until a roof fails.

The term that matters at renewal

The single most valuable provision to secure at renewal is an annual escalation. A five-year option at flat rent is, in substance, a five-year short position on inflation. Where the facility requirement is genuine and local alternatives are limited, there is frequently more room to negotiate than owners assume.

What it means for valuation

Expense allocation — who carries taxes, insurance, roof, structure and parking — is the most frequently misread provision in a postal lease and the one that moves value furthest. Two buildings with identical rent and identical square footage can differ substantially in value on the allocation alone.

Postal Heritage Properties acquires assets of this description. That is a reason to read the above with the author in mind — and a reason the arithmetic is set out rather than asserted.
